Base Premium vs. PUA
How a whole life policy is structured — the split between base premium and paid-up additions — has a significant effect on how quickly cash value builds and how much capital is available for deployment. This article explains the difference between the two components and why the structure matters for banking practitioners.
The Two Premium Components
A whole life policy for banking purposes is typically funded through two separate streams:
Base premium — the minimum required premium to keep the whole life policy in force. Base premium is primarily directed toward the death benefit. It guarantees the policy stays active, funds the insurance carrier's mortality and expense charges, and builds cash value — but cash value growth relative to total premium paid is slower in the early years.
Paid-up additions (PUA) rider — an optional rider that allows you to contribute additional premium beyond the base. PUA contributions are used to purchase small, fully paid-up units of whole life insurance. Each unit requires no future premium to remain in force and immediately adds to both cash value and death benefit. Because PUAs are fully paid-up at purchase, a high proportion of each PUA contribution goes directly into cash value — typically 85-95% or more, depending on the policy design.
The PUA rider is sometimes called a "PUA dump-in" in industry discussions. The practical effect is that premium directed to the PUA rider builds cash value much faster than the same dollar directed to base premium, especially in the early policy years.
Why the Ratio Matters
The ratio of base premium to PUA rider premium determines how a policy is "blended" — how much of the total premium goes toward maximum death benefit versus maximum cash value.
A high-base policy (minimal PUA) produces:
- Higher guaranteed death benefit relative to total premium
- Slower cash value accumulation in early years
- More of the early premiums absorbed by insurance costs
A high-PUA policy (minimal base, maximum PUA) produces:
- Lower guaranteed death benefit relative to total premium
- Faster cash value accumulation in early years
- More capital available for deployment sooner
For banking practitioners, the goal is typically to grow available cash value as quickly as possible while maintaining the policy's tax-advantaged status. This means structuring the policy with as much PUA contribution as the MEC limits allow.
Your policy illustration from your carrier shows the projected cash value growth based on your specific base/PUA ratio. Annual statements show the actual growth. Entering both into Policy Stack as snapshots lets you track actual performance against the illustration over time.
MEC Limits: The Boundary Condition
The IRS created the Modified Endowment Contract (MEC) rules to prevent life insurance from being used purely as a tax shelter. If too much premium is paid into a policy relative to the death benefit it provides, the IRS reclassifies it as a MEC.
A MEC loses favorable tax treatment on loans and distributions:
- Policy loans from a MEC are treated as taxable income first (to the extent of gain in the policy)
- Withdrawals before age 59½ may be subject to the 10% early distribution penalty
- The tax-advantaged nature of the banking function is significantly reduced
The 7-Pay Test is the IRS mechanism for determining MEC status. It calculates the maximum cumulative premium that can be paid into a policy over its first seven years without triggering MEC status. The limit depends on the death benefit amount — a higher death benefit allows more premium before hitting the MEC threshold.
Banking practitioners typically structure their policies to:
- Keep total premium as close to the 7-Pay limit as possible without exceeding it
- Use a term rider (additional term insurance coverage added to the policy) to increase the death benefit enough to allow more PUA premium before reaching the MEC limit
- Reassess the structure as the term rider eventually expires, managing the ongoing balance
MEC status is determined by the cumulative premium paid in the first seven policy years, not annual premium alone. Retroactive MEC classification can occur if you pay a lump sum that pushes the policy over the 7-Pay limit. Your advisor or carrier can confirm whether a proposed contribution would trigger MEC status before you make it.
The Term Rider Role
Some policies designed for banking include a term rider — a layer of additional temporary death benefit coverage added to the base whole life policy. The purpose is to increase the total death benefit enough that a higher PUA contribution is allowed before hitting the MEC limit.
Over time, the term rider is typically reduced or allowed to expire as the base policy's cash value and death benefit grow, and as the 7-Pay period ends. The policy transitions from a blended base/term structure to a pure whole life structure.
This design allows practitioners to increase early PUA contributions — and therefore early cash value growth — while staying within MEC limits during the critical early years.
